It does not make the noise in neutral. When I jack up the rear end and spin the tires in gear you can hear the brake pads rub on the rotors.

They are over adjusted then. Click on Yamaha in my sig, look it up under the parts catalog to see how it is broken down and then adjust them in a little. They have an adjuster on them kind of like drum brakes on a car.
